What is a mortgage interest deduction?

The mortgage interest deduction is a tax benefit for homeowners. The IRS allows homeowners to deduct mortgage interest payments from their income tax which lowers the income taxes that you need to pay. Mortgage tax savings is one of the incentives for people to become homeowners and a major advantage over renting.


How do mortgage interest tax deductions work?

The mortgage interest tax deductions give homeowners the benefit of paying less tax each year by itemized interest deduction. Before 2017, you can deduct the first 1 million interest payments from your mortgage. However, if you bought a house after 2017, the maximum amount of interest payments you can deduct is $750,000 from your mortgage due to the Tax Cuts and Jobs Act (TCJA). The $750,000 limit is for individual tax filings, if you are married and filing your tax separately, the maximum you can deduct is $375,000 or $500,000 before 2017.


Mortgage interest tax deductions example

For example, if you got a $900,000 mortgage to buy a house in 2017, and paid $40,000 in interest payments in 2021, you may be able to deduct the full amount from your taxable income. However, if you bought the house in 2019 and paid the same amount of interest in 2021, you will only be able to deduct partial interest payments from your income tax.


What loans or mortgages qualify for mortgage interest deduction?

Many types of home loans qualify for mortgage interest deductions such as home loans to buy, build, or improve your home. A home equity loan or a home equity line of credit qualifies if you use the borrowed money to improve your home. A second mortgage or refinancing also qualifies for the interest deduction tax savings.


What qualifies as mortgage interest?

Following are some of the payments that you can deduct as mortgage interest.


Interest payments on your main home

Interest payments on your main home qualify for the interest deduction if it meets the following criteria.


  • Your main home can be a house, co-op, condo, apartment, mobile home, house trailer, or houseboat.

  • The property must have basic living accommodations with sleeping, cooking, and bathroom facilities.

  • The property must be used as collateral for the mortgage that you are deducting interest from.

  • You can use a mortgage deduction if you get a mortgage to buy out your ex's half of the property during a divorce.

  • You receive a non-taxable housing allowance from the military or through a ministry.

Interest payments for a second home

A second home is also available for interest for deduction if it meets the following conditions.


  • The second home is collateral for the mortgage that you are deducting from.

  • If you rent the house, you must live in the home for more than 14 days or 10% of the days that you rent it out.

Mortgage points you paid for the mortgage

If you buy mortgage discount points to lower your interest rate, the amount you paid for the mortgage points is tax deductible over the life of the mortgage, or you can deduct them all at once if you meet certain qualifications.


Late payment fees on mortgage payments

Late payment fees on your mortgage payments are tax deductible. However, just because late payment fees are tax deductible doesn't mean you should use them as an excuse for late mortgage payments. Paying late on your mortgage payments will lower your credit score and make it harder or most costly for you to refinance or get a new loan in the future.

Some lenders charge a penalty for borrowers that pay off their mortgages earlier. If you get prepayment penalties from your lender, the penalty amount can be deducted as interest payments.


Interest payment on home equity loans

If you borrow money against your home equity using a home equity loan or a home equity line of credit (HELOC) to make home improvements to your house, the interest payments on these loans are tax deductible. However, if you use the borrowed money for other purposes, such as paying off your credit debt, or a down payment for your new car, the interest payments are not tax deductible.


What's not tax deductible on your home

There are many other costs associated with owning a home that is not tax deductible. Following are the costs that cannot be used to lower your income tax.


  • Homeowners insurance - the insurance you pay to protect against damages and disasters to your home is not tax deductible.

  • Closing costs - the closing costs for your mortgage that you paid including the appraisal fee, title searching, credit report, attorney fees, and so on.

  • Mortgage insurance payments - starting in 2020, mortgage insurance payments are not tax deductible.

  • Interest payments on reverse mortgages - interest payments accrued on a reverse mortgage are not tax deductible until you pay it when you pay off the loan.

  • Extra payments toward principal reduction - the additional payments you made on top of your monthly mortgage to pay off your mortgage faster.
