What is seller financing?

Seller financing also known as owner financing is a mortgage provided by the home seller where the home seller acts as a seller and a lender.


How does seller financing work?

Seller financing allows the homebuyer to pay the seller in installments instead of getting a mortgage from traditional lenders like banks, credit unions, or other financial institutions. Seller financing gives professional real estate investors the option to cut out the middleman from transactions and therefore improve their margins and bottom lines. Only a small number of sellers are taking the role of lenders in real estate.


Types of Seller Financing Mortgages

There are different types of seller financing mortgages or agreements between the seller and the buyer.


Free and Clear

The seller has no mortgage and therefore is free and clear of any liens on the property. The buyer makes a down payment and pays monthly mortgage payments including principal and interest to the seller. The free and clear arrangement works similarly to a conventional mortgage.


Land Contracts

A short-term loan from the seller to the buyer. A land contract often involves balloon payments where the buyer makes low initial monthly payments and a final lump sum payment to pay off the whole loan balance. With a land contract, the seller has the rights to the title until the loan is paid in full. The buyer gets only an equitable interest in the property.


Assumable Mortgage

The seller has a transferable mortgage which allows the buyer to assume the mortgage and take over the mortgage payments. If the mortgage has a low-interest rate, the buyers are more willing to assume the mortgage and save money on interest payments.


All-Inclusive Mortgage

Also known as a wrap-around mortgage or All Inclusive Trust Deed (AITD) uses a promissory note between the seller and the buyer. A sizable down payment is required from the homebuyer.


Lease Purchase

Also known as rent-to-own where the buyer has the option to lease the property with the intent to buy the property in the future. In a lease option, the buyer pays an option fee to the seller to have the exclusive rights to buy the property at a later date.


Land Loan

A loan is used to finance the purchase of land instead of a property.



Pros and Cons of Seller Financing

There are advantages and drawbacks of seller financing for both the homebuyer and the home seller.


Pros of Seller Financing For Buyers

  • Faster Closing - the transaction can be closed much faster than going through a traditional lender where it takes about 30 to 60 days to get your mortgage approved.

  • Less Paperwork - traditional lenders require tons of paperwork and they can go back and forth asking for more information

  • Cheaper Closing Costs - the closing costs are between 3% to 6% for homebuyers with conventional mortgages. Seller financing is usually much cheaper.

  • Lower Down Payment Requirement - the down payment is negotiable between the buyer and the seller. No private insurance or PMI is necessary, which traditional lenders require when the down payment is less than 20%.

  • Flexible Credit Score - if you have a poor credit score, you may have a hard time getting a mortgage from a bank. Seller financing is more flexible on your credit scores.

  • Afford to Buy - seller financing is a good option for buyers to become homeowners who do not qualify for a traditional mortgage.

Cons of Seller Financing For Buyers

  • Higher Interest Rate - the interest rate you pay will be higher than mortgages from a bank because sellers are taking enormous risks and know that you can't afford a traditional mortgage.

  • Higher Overall Costs - although homebuyers save money on closing and upfront fees, they may end up paying more throughout the loan because of the higher interest payments.

  • Balloon Payments - seller financing generally doesn't last 15 to 30 years as a traditional mortgage does. Most sellers don't have the patience to wait that long to get the full payments. They may use a balloon payment where the homebuyer needs to make a lump sum payment at the end to pay off the mortgage. If you can't afford the final balloon payment, you may lose the house and the payments you've already made.

  • Risky - there are very few laws and regulations that protect homebuyers.

Not only are there benefits and drawbacks for buyers, but there are also pros and cons of seller financing for sellers.


Pros of Seller Financing For Sellers

  • Save on Closing Costs - although not as much as the buyers do, sellers can still save some money on closing costs.

  • Faster Closing - no need to wait 30 - 60 days for the buyer to get a mortgage. Faster closing allows the seller to sell the house more quickly.

  • Sell "as-is" - sellers may be able to sell their house in its current condition without making repairs and fixes for the property.

  • Good Investment - sellers can earn passive income from seller financing with a better return rate than other types of investments as the interest rate is higher.

  • Tax Savings - sellers can save money on capital tax gains by spreading out the income over time rather than as a lump sum.

  • Only Way to Sell - if a seller does not want to lower the price, and cannot find any other buyer who qualifies for a mortgage, seller financing may be an option.

Cons of Seller Financing For Sellers

  • Buyer Defaults - the biggest risk the sellers face is the buyer defaults on mortgage payments. The seller will have to deal with foreclosure.

  • Repairs - if the buyer defaults and damages the property, sellers will need to spend more money on repairs to sell the house again or a better price in foreclosure to recoup some losses.
